Bank of Korea raises base interest rate by 0.25 percentage points from 2.5% to 2.75%... Inflation and financial risks remain high
The Bank of Korea's Monetary Policy Committee announced on the 16th that it has decided to operate monetary policy by raising the base interest rate from the current level of 2.50% to 2.75% until the next decision on monetary policy direction.
This measure is intended to preemptively manage financial stability risks, such as robust growth driven by the semiconductor boom, persistently high inflationary pressures, and instability in household loans and the real estate market. The decision to raise the rate was passed unanimously by all seven members of the Monetary Policy Committee.
The Committee assessed that the domestic economy has further expanded its growth momentum, driven by strong increases in exports and investment centered on semiconductors. Consumption is also showing a healthy recovery trend as income conditions improve. Accordingly, the Committee projected that this year's annual growth rate will significantly exceed the 2.6% forecast made last May.
However, it added that uncertainties persist regarding the future growth path, including the extent of expansion in the semiconductor market, geopolitical risks such as the situation in the Middle East, and changes in the trade environment of major countries. The consumer price inflation rate in June surged to 3.2% due to rising prices of petroleum products and agricultural and fishery goods, while the core inflation rate remained at 2.5%. Public inflation expectations also continue to hover in the high 2% range.
Despite falling international oil prices, the Bank of Korea projected that prices would remain above the target level for a significant period, driven by accumulated cost pressures, a high exchange rate, and demand-side pressures resulting from a recovery in consumption. Consequently, it adjusted its forecast for this year's core inflation rate slightly higher than the 2.4% projected last May.
The Bank of Korea indicated that it would maintain a monetary tightening stance and could proceed with further rate hikes if necessary. The Monetary Policy Committee stated, “While the domestic economy continues its robust improvement trend, inflation is expected to remain above the target level for the time being, and we must also pay attention to financial stability risks such as exchange rates and household debt. We judge that it is necessary to continue the stance of interest rate hikes in future monetary policy,” adding, “The timing and pace of further hikes will be decided after closely monitoring the degree of inflationary pressure, the trend of economic improvement, and the financial stability situation.”
